It looks like it doesn't like the special folders under Libraries in the tree. Normal folders below any of those special folders work fine and the same folder approached via other means works fine too.
Libraries\Pictures doesn't work but folders below there work fine and Hansen, John\My Pictures works fine too - which is the same location as Libraries\Pictures.

I was accessing the files through the 'my computer' link.
I binned the copy I had, got a new one direct from the site and this time put it on the C drive - no difference, will still only show the folders, not the files.
Thanks for trying, John, but just forget it. I'll work round the problem.

I know why it doesn't work!! You have to rename the pictures with a double file extension. For example, if it is example.png, then rename it on windows 7 example.png.png.png

I kept searching and found some advice about nxtricedit at

1. Click the "Start" button, type folder options and click the "Folder Options" link that appears.
2. When the "Folder Options" multi-tabbed dialog box appears, click the "View" tab.
3. Uncheck "Hide extensions for known file types".
4. Click "OK" to close the dialog box.
I did this and immediately my graphic files were visible! I think the problem arises because on earlier versions of Windows the default was to show the extensions.
A lot easier than renaming the files you want to use and you can always reset the file extensions to 'hidden' when you have finished.

Actually, I hardly ever use the Image Editor in NXT-G 2.0 (especially not for sprites) because it saves all of the unused space with the image, so if you had a picture that was 20x10 pixels, it would save as 100x64 pixels. Instead I use the compress image function on nxtRICeditV2. Also say you were making a Mario game and you had a sprite of Mario, a goomba, a cloud and a brick all on the screen at the same time, all constantly moving.
